It is already an application unto itself  [verified using
IIS Manger, run-clicked 'Reports' under MySite, looked at
Properties, under the 'Virtual Directory' tab, it already
has a valid application name ('Reports') and it is using the
same (Default) App pool as the website.]

You need to make the /Reports directory it's own
application.
